Anu Ghai was a new production analyst at RHI, Inc., a large furniture factory in North Carolina. One of her first jobs was to update the predetermined overhead allocation rates for factory production costs. This was normally done once a year, by analyzing the previous year’s actual data, factoring in projected changes, and calculating a new rate for the coming year. What Anu found was strange. The activity rate for “maintenance” had more than doubled in one year, and she was puzzled how that could have happened. When she spoke with Larry McAfee, the factory manager, she was told to spread the increases out over the other activity costs to “smooth out” the trends. She was a bit intimidated by Larry, an imposing and aggressive man, but she knew something wasn’t quite right. Then one night she was at a restaurant and overheard a few employees who worked at RHI talking. They were joking about the work they had done fixing up Larry’s home at the lake last year. Suddenly everything made sense. Larry had been using factory labor, tools, and supplies to have his lake house renovated on the weekends. Anu had a distinct feeling that if she went up against Larry on this issue, she would come out the loser. She decided to look for work elsewhere.
Requirements
- 1. Besides spotting irregularities, like the case above, what are some other ways that ABC cost data are useful for manufacturing companies?
- 2. What are some of the other options that Anu might have considered?

- Lisa Ronsin had recently been transferred to the Home Security Systems Division of National Home Products. Shortly after taking over her new position as divisional controller, she was asked to develop the division’s predetermined overhead rate for the upcoming year. The accuracy of the rate is important because it is used throughout the year and any underapplied or overapplied overhead is closed out to Cost of Goods Sold at the end of the year. National Home Products uses direct labor-hours in all of its divisions as the allocation base for manufacturing overhead. To compute the predetermined overhead rate, Lisa divided her estimate of the total manufacturing overhead for the coming year by the production manager’s estimate of the total direct labor-hours for the coming year. She took her computations to the division’s general manager for approval but was quite surprised when he suggested a modification in the base. After experimenting with many combinations of hourly production rates and total production cost per hour, he summarized his findings in table below (column 2). The engineering then talked to the firm’s marketing specialist, who provided estimates of selling price per casting as a function of production output (see table 1 column 3). There are 8,760 hours in a year. What production rate would you recommend to maximize total profits per year? a) 100 ; b) 200 ; c) 300 ; d) 400 ; e) 500 Show your complete solution and computation.arrow_forward
- At the end of the month, you find that the labor and materials spent on manufacturing collars was different from what you estimated: The collar maker had to work nine hours a day instead of eight due to an increased demand for collars. Because of the increased demand, the hourly rate you paid your employee for making the collars increased to $16.50. An increase in the cost of raw material led the direct material cost per collar to increase to $10. However, you also made and sold 60 more collars than you expected to sell in the month. You now need to determine the variance in the materials and labor cost from what you estimated in Milestone Two based on the market research data.arrow_forwardLet's suppose that you are making automobiles. In July there is a plant shutdown for two weeks. Factory labor, both direct (production line workers) and indirect (factory supervisor), take mandatory vacation during those two weeks. Explain, the mechanics of calculating a Predetermined Overhead Rate for this year. Which allocation base (or bases) may be used to apply overhead cost to the automobiles produced? Should the cost of the factory labor vacations be spread to all automobiles produced during the entire year? Would the cost of the vacations for the Sales and Human Resource departments also be allocated to the automobiles? What cost type of cost are these as compared to the factory worker vacation costs? How do vacation costs for Sales and HR departments flow through the Income Statement?arrow_forwardThe manager at Screaming Trees has been trying to calculate the portion of the company's overhead expenses that is fixed and the portion that is variable. Over the past twelve months, the number of yards of mulch processed was highest in July, when the total monthly overhead costs totaled $32,000 for 37,000 yards of mulch processed. The lowest number of yards of mulch processed in the last twelve months occurred in October, when total overhead costs were $26,000 for 26,000 yards of mulch processed. What was the variable cost per yard? OA. $1.00 O B. $1.83 O C. $0.55 O D. $0.86arrow_forward

Quality audits entail reviewing, checking, and documenting quality practices within a firm. Quality advising entails making recommendations for new or revised quality practices. Other firms in the area offer one or both of these services, although the competition for quality audit jobs is stronger than for quality advising. In addition to senior executives, A&R employees are either staff or managers. Staff employees are usually younger with less experience. Managers, who oversee the staff on jobs, are more experienced. The average hourly wage is $60 for staff and $150 for managers. (Both staff and managers are paid an annual salary; these hourly costs are based on 2,000 average annual hours worked.) Staff are expected to spend at least 90 percent of their time on billable work. Because of administrative work associated with supervising the staff and…arrow_forwardGubser Welding Inc. operates a welding service for construction and automotive repair jobs. Assume that the arrival of jobs at the company's office can be described by a Poisson probability distribution with an arrival rate of two jobs per 8-hour day. Answer the following questions, assuming that Gubser uses one welder to complete all jobs: a. What is the mean arrival rate in jobs per hour? b. What is the mean service rate in jobs per hour? c. What is the average number of jobs waiting for service? d. What is the average time a job waits before the welder can begin working on it? e. - Southern Tier Heating, Inc. installs heating systems in new homes built in the southern tier counties of New York state. Jobs are priced using the time and materials method. The president of Southern Tier Heating, EIwing, is pricing a job involving the heating systems for six houses to be built by a local developer. He has made the following estimates. Material cost $ 60,000 Labor hours 400 The following predictions pertain to the company’s operations for the next year. Labor rate, including fringe benefits $ 16.00 per hour Annual labor hours 12,000 hours Annual overhead costs: Material handling and storage $ 25,000 Other overhead costs $ 108,000 Annual cost of materials used $ 250,000 Perbanas adds a markup of $ 4 per hour on its time charges, but there is no markup on material costs. The company has two products, Product A and Product B. Profit for Product A is $64per case, and profit for Product B is $87 per case. The three main departments at the manufacturing plant are cutting, trimming, and coating. In the production process, metal bars are first cut to the proper length, then trimmed to the desired angle, then coated with corrosive protection. Each production department works two8-hour shifts, 5days per week. Gemini is having trouble understanding its manufacturing overhead costs. A couple of years ago, management used the conference method and determined that the its monthly manufacturing overhead costs consisted of $10,000 plus $50 for every machine hour. The actual costs and those based on the conference method were significantly different from each other the last few months. Management has asked you to analyze its costs to better predict manufacturing overhead costs. Management has the following data from the past year for you. Manufacturing Month Machine Hours Overhead Costs 1 1,200 $74,000 2 1,000 70,000 1,400 82,000 4 1,700 86,000 1,650 87,500 6 1,800 87,000 1,900 92,000 8 1,800 90,000 9. 2,000 98,000 10 3,000 130,000 11 2,200 102,000 12 2,600 109,000 1. Use the High-Low method and estimate the linear cost relationship for manufacturing overhead costs. 2. Compare the predicted costs for months 11 and 12 using your cost relationship to that previously used. Which is better and why?…arrow_forward
